The Dragonforge is used to make corresponding Dragonsteel ingots of its type using bottles of dragon blood and iron ingots. A stage 3+ dragon when near a fully complete Dragonforge will automatically breathe its corresponding breath on it and begin the process of making Dragonsteel ingots.

I looked on the wiki and apparently you just need to have a tier 2 or higher dragon near the forge and it would automatically breathe fire/ice/lightning on it. In the picture it looks as if the dragon is just to far away, so try moving it closer.
